Selling, refinancing or moving before your term ends? On a fixed-rate mortgage, the penalty is usually the greater of two numbers, and the second one surprises people.
The two penalty types
- Three months’ interest: roughly three months of interest on your balance at your contract rate. Simple and predictable.
- Interest rate differential (IRD): compensates the lender for the interest it loses when rates have dropped since you signed. It depends on your remaining term and the lender’s comparison rate.
Why the same mortgage can have very different penalties
Lenders don’t all calculate IRD the same way. Some use their posted rates and apply any discount you received, which can make the IRD noticeably larger. Others use methods that tend to produce a smaller number. The wording is in your mortgage commitment and the lender’s disclosure.
What to ask your lender, in writing
- What is my exact penalty today, and how was it calculated?
- Which comparison rate did you use?
- Can I port the mortgage to a new home, or blend and extend instead of breaking?
- Are there discharge or administration fees on top?
A quick BC example of why timing matters
With larger Metro Vancouver balances, a few months more or less left on the term can change an IRD by thousands. Getting the written payout figure before you list or refinance helps you plan instead of guess.
The bigger picture
A penalty is only one line in the decision. The rest is what you gain: a better-fitting term, consolidating debt, or the home that suits your life now. That’s the comparison I build with people once I have their full file.
Your next step
If you’d like this applied to your own numbers, start with the refinance check. It takes a few minutes, then a short Form 1A from me as a licensed broker, and I review your file myself.
Frequently Asked Questions
Is the penalty always the higher of the two?
On most fixed-rate mortgages, yes. Check your commitment letter for the exact wording.
Can I avoid the penalty?
Porting or blending to a new mortgage with the same lender can sometimes reduce or avoid it. It depends on the lender and your situation.
Do variable-rate mortgages have IRD penalties?
Most variable-rate mortgages charge three months’ interest, but always confirm with your lender.
